Abstract

Increasing sustainability demands require Small and Medium Enterprises (SMEs) to strengthen their innovation capabilities to enhance competitiveness and long-term performance. However, prior studies on Green Innovation have produced inconsistent findings and have rarely integrated internal and external organizational factors while comparing Green Product and Non-Green Product SMEs. This study aims to develop an environment-based innovation model that explains the influence of internal and external factors on Green Innovation and SME performance. This research employed a mixed-methods approach with a sequential exploratory design. The qualitative phase involved a Systematic Literature Review (SLR) and in-depth interviews to validate the research constructs and framework. The quantitative phase surveyed 306 SMEs in East Java, consisting of Green Product and Non-Green Product businesses. Data were analyzed using Partial Least Squares Structural Equation Modeling (PLS-SEM). The findings indicate that Green Innovation is a critical driver of SME performance in both business groups. In Green Product SMEs, Employee Creativity, Organizational Culture, Network Diversity, Legal Pressure, Innovation Orientation, and Volatility Green Technology significantly influence Green Innovation. In contrast, Non-Green Product SMEs exhibit a more selective innovation pattern, where Network Diversity, Organizational Culture, Innovation Orientation, and Volatility Green Technology emerge as the dominant drivers. Green Innovation also serves as a significant mediating mechanism linking internal and external factors to SME performance. This study contributes to the literature by developing an environment-based innovation model that integrates the Resource-Based View (RBV) and Structure-Conduct-Performance (SCP) perspectives. The findings reveal that the effectiveness of Green Innovation depends on product characteristics and organizational readiness, leading to distinct innovation pathways between Green Product and Non-Green Product SMEs. Practically, the study provides strategic insights for SME managers and policymakers to strengthen organizational capabilities, external networks, and innovation orientation in order to improve sustainable business performance.
