Abstract

Supplier unreliability is one of the primary sources of risk in manufacturing inventory systems, potentially leading to stockouts and significantly increasing total inventory costs. This study develops and compares three mathematical inventory models based on base-stock policy to analyze the impact of supplier disruption and evaluate the effectiveness of capacity reservation as a mitigation strategy. The first model is the Benchmark Model, representing the ideal condition where the supplier is perfectly reliable. The second is the Unreliable Supplier Model, representing disruption conditions without any mitigation. The third is the Capacity Reservation Model, which integrates a capacity reservation contract with a backup supplier as a mitigation strategy. The Benchmark Model and Unreliable Supplier Model are optimized using the interval halving method, while the Capacity Reservation Model is optimized using exhaustive search due to its two interdependent decision variables. The results show that the decision to implement capacity reservation is driven more by the cost structure of the system than by the frequency of disruption itself. The ratio between reservation cost and stockout cost proves to be the primary determinant of this strategy's viability, with a consistent threshold across various parameter conditions. Furthermore, the relationship between disruption frequency and total system cost does not always move in the expected direction, as the system responds adaptively by adjusting inventory levels such that the resulting savings can outweigh the additional costs incurred.
